Bhagyalaxmi Co-Operative Bank Ltd. v. Babaldas Amtharam Patel (D) Through Legal Representatives & Ors.

  • Court: Supreme Court Of India
  • Year: 2026
  • Neutral citation: 2026 INSC 205

Key Legal Principles

Where a bank, without the surety's consent, materially varies the contract between itself and the principal borrower, Section 133 of the Indian Contract Act discharges the surety only in respect of transactions subsequent to the unauthorized variation.

The surety remains liable for the transactions and amount covered by the original guarantee.

Therefore, an unauthorized enhancement of a cash-credit/loan facility does not necessarily discharge the surety from the entire original guaranteed liability.

Key Legal Principles (Kannada)

Summary (English)

1. Facts

The borrower, M/s Darshak Trading Company, obtained a cash-credit facility of Rs.4,00,000 from Bhagyalaxmi Co-operative Bank in 1993. Two respondents stood as sureties for this facility.

The borrower subsequently withdrew amounts substantially exceeding the originally sanctioned limit. The Bank alleged that the borrower had, in connivance with certain Bank employees, withdrawn amounts beyond Rs.4,00,000.

When the borrower defaulted, the Bank initiated recovery proceedings. The Board of Nominees initially decreed the claim against the principal borrower but dismissed the claim against the sureties. The Gujarat State Co-operative Tribunal subsequently held the sureties liable for Rs.4,00,000 with interest.

The Gujarat High Court set aside the Tribunal's decision, taking the view that because the Bank had permitted withdrawals beyond the originally sanctioned amount, the sureties were discharged and their liability could not be divided between the original sanctioned amount and the excess amount.

The Bank approached the Supreme Court.

2. Legal Issue

Whether, when a creditor allows the principal borrower to obtain amounts beyond the amount originally guaranteed by the surety without the surety's consent, the surety is completely discharged from liability, or whether the surety remains liable for the amount originally guaranteed.

3. Court's Decision

The Supreme Court allowed the Bank's appeal and set aside the Gujarat High Court's judgment.

The Court held that the sureties remained liable for the original sanctioned amount of Rs.4,00,000 together with applicable interest.

However, the sureties were not liable for the additional amounts which the borrower was permitted to withdraw beyond the original guaranteed amount without their consent.

Therefore, the liability of the sureties had to be bifurcated.

4. Court's Reasoning

Section 133 of the Indian Contract Act provides that a variance made without the surety's consent in the terms of the contract between the principal debtor and creditor discharges the surety with respect to transactions subsequent to the variance.

The Supreme Court clarified that this does not mean that the surety is automatically discharged from the entire loan.

The surety continues to be liable for transactions which occurred before the unauthorized variation.

In the present case, the sureties had agreed to guarantee Rs.4,00,000. The Bank's permitting the borrower to withdraw amounts beyond Rs.4,00,000 without obtaining the sureties' consent constituted a fundamental variation of the original contract of guarantee.

Accordingly, the sureties could not be made liable for the excess withdrawals.

At the same time, they could not escape liability for the original Rs.4,00,000 which they had actually agreed to guarantee.

The Court also distinguished Section 139. Section 139 requires not merely an act or omission affecting the surety's rights, but also impairment of the surety's eventual remedy against the principal debtor.

The Supreme Court found no such impairment in the present case.

The Court further reaffirmed that a creditor is not required to exhaust its remedies against the principal debtor before proceeding against the surety, subject to the terms of the guarantee.

5. Relevance to Co-operative Banks

This judgment is directly relevant to co-operative banks because the appellant itself was a co-operative bank and the dispute arose from a cash-credit facility.

It is particularly useful where:

• a borrower has a cash-credit or overdraft facility;

• a guarantor/surety has guaranteed only a specified amount;

• the borrower subsequently exceeds the sanctioned limit;

• the Bank permits additional withdrawals without obtaining the surety's fresh consent; or

• a surety argues that the Bank's conduct has completely discharged the guarantee.

The judgment gives the Bank an important distinction: the surety's liability for the originally guaranteed amount does not disappear merely because the Bank subsequently permitted unauthorized/excess borrowing.

However, the Bank cannot automatically recover the excess borrowing from that surety unless the guarantee contract covers such transactions or the surety otherwise consented to the variation.

6. Practical Application

For co-operative-bank loan documentation and recovery practice:

(a) Clearly specify the maximum amount guaranteed by every surety.

(b) If a cash-credit/overdraft limit is enhanced, obtain the guarantor's written consent wherever the existing guarantee does not clearly cover the enhancement.

(c) Review whether the guarantee is a continuing guarantee and whether it expressly covers future transactions/enhancements.

(d) Maintain clear records showing the sanctioned limit, subsequent enhancement, date of enhancement, consent of guarantors, and actual withdrawals.

(e) During recovery proceedings, calculate the surety's liability separately where an unauthorized variation has occurred.

(f) If the surety challenges the guarantee under Section 133, the Bank should identify the exact point at which the contractual variation occurred and establish the extent of the original guaranteed liability.

The practical lesson is that a bank's failure to obtain consent for an enhancement can restrict recovery against the surety for the enhanced portion, but it does not necessarily wipe out the surety's liability for the original guaranteed amount.

Summary (Kannada)

• Cash-Credit ಅಥವಾ overdraft facility ಇರುವ ಸಂದರ್ಭ;

• ಜಾಮೀನುದಾರನು ನಿರ್ದಿಷ್ಟ ಮೊತ್ತಕ್ಕೆ ಮಾತ್ರ guarantee ನೀಡಿರುವ ಸಂದರ್ಭ;

• ಸಾಲಗಾರನು ನಂತರ sanctioned limit ಗಿಂತ ಹೆಚ್ಚಿನ ಮೊತ್ತವನ್ನು ಪಡೆದಿರುವ ಸಂದರ್ಭ;
