Syndicate Bank v. Channaveerappa Beleri & Ors.

  • Court: Supreme Court Of India
  • Year: 2006
  • Neutral citation: 2006 INSC 221

Key Legal Principles

The limitation period for enforcing a guarantee is determined by the terms of the guarantee.

Where the guarantee stipulates that the guarantor is liable to pay "on demand", and such demand is a condition precedent to liability, limitation against the guarantor ordinarily begins when the creditor makes the demand and the guarantor fails or refuses to pay.

The cessation of operations in the principal debtor's account, by itself, does not constitute a demand upon or refusal by the guarantor.

The exact wording of the guarantee must therefore be examined before determining limitation.

The Court also recognised that a claim may be governed by a different limitation position as against the principal debtor and the guarantor, depending upon the contractual terms and the cause of action.

Key Legal Principles (Kannada)

Summary (English)

1. Facts

Syndicate Bank had granted various credit facilities, including overdraft, goods loan and demand loan facilities, to a company.

The respondents had executed guarantee bonds in favour of the Bank. Under the guarantees, they had undertaken to pay the amounts due to the Bank on demand, subject to the limits specified in the respective guarantees.

The company subsequently suffered financial difficulties and its account operations stopped. The Bank later made demands upon the guarantors for payment.

The Bank filed a suit for recovery against the principal borrower and the guarantors.

The High Court dismissed the Bank's suit against the guarantors on the ground that the claim was barred by limitation. The Bank appealed to the Supreme Court.

The important question was when limitation began to run against guarantors where the guarantee required payment "on demand".

2. Legal Issue

The principal issue was:

When a guarantee provides that the guarantor's liability becomes enforceable "on demand", from which date does limitation begin to run against the guarantor?

The Court also considered whether merely stopping operations in the principal borrower's account amounts to a refusal to pay, thereby starting limitation against the guarantor.

3. Court's Decision

The Supreme Court allowed the Bank's appeal and held that the suit against the guarantors was not barred by limitation.

The Court held that the limitation period depends upon the terms of the guarantee.

Where the guarantee specifically provides that the guarantor is liable to pay only upon a demand being made by the creditor, the cause of action against the guarantor ordinarily arises when the demand is made and the guarantor fails or refuses to comply with it.

The mere fact that the principal debtor's account became inactive or that the borrower stopped business operations does not, by itself, amount to a demand upon or refusal by the guarantor.

The Court therefore examined the actual guarantee documents and the dates of demand and refusal rather than mechanically treating the date of cessation of the borrower's account as the starting point.

4. Court's Reasoning

The Supreme Court emphasised that a guarantor's liability is governed primarily by the terms of the guarantee contract.

The Court distinguished between:

(a) an ordinary guarantee;

(b) a continuing guarantee;

(c) a guarantee under which liability arises immediately; and

(d) a guarantee under which liability arises only upon a demand by the creditor.

Therefore, the expression "on demand" cannot be interpreted without examining the particular guarantee deed.

The Court explained that where demand is a condition precedent to the guarantor's liability, the cause of action against the guarantor arises only after the creditor makes the required demand and the guarantor fails to comply.

The Court further observed that cessation of operation of the principal borrower's account is not equivalent to a refusal by the guarantor to pay.

The Court therefore calculated limitation by reference to the actual demand made upon the guarantors and their subsequent refusal.

An important point made by the Court is that limitation against the principal debtor and limitation against the guarantor can depend upon different causes of action and different contractual terms.

5. Relevance to Co-operative Banks

This is particularly useful for co-operative banks because loan documentation frequently includes personal guarantees and continuing guarantees.

A co-operative bank may face a limitation defence where a guarantor argues that:

• the borrower defaulted many years ago;

• the account became inactive long ago;

• the guarantee is therefore already time-barred; or

• the Bank cannot rely upon a later demand to save limitation.

This judgment shows why the guarantee deed itself must be examined carefully.

If the guarantee expressly makes demand a condition for the guarantor's liability, the date of demand and the guarantor's refusal/non-compliance become critically important.

The judgment is also useful for distinguishing limitation against the principal borrower from limitation against the guarantor.

However, the case should not be treated as creating a universal rule that every guarantee becomes enforceable only upon demand. That depends upon the actual language and structure of the guarantee.

6. Practical Application

A lawyer representing a co-operative bank can use this judgment when defending a limitation objection raised by a guarantor.

The lawyer should:

(a) produce the original guarantee deed;

(b) identify whether it is an ordinary guarantee or continuing guarantee;

(c) identify whether the guarantee contains an express "on demand" clause;

(d) establish the date on which the Bank made the contractual demand;

(e) establish the guarantor's refusal or failure to comply;

(f) calculate limitation from the legally relevant cause of action; and

(g) distinguish the limitation position of the principal borrower from that of the guarantor where the contractual terms create separate causes of action.

For co-operative-bank recovery practice, the practical lesson is that a guarantee should never be analysed merely by looking at the date of the borrower's original default. The precise contractual terms of the guarantee and the events required to trigger the guarantor's liability must be examined first.

Summary (Kannada)

(a) ordinary guarantee;

(b) continuing guarantee;

Demand ಒಂದು condition precedent ಆಗಿದ್ದರೆ, creditor ಅಗತ್ಯವಾದ demand ಮಾಡಿದ ನಂತರ guarantor ಅದನ್ನು ಪಾವತಿಸದಾಗ cause of action ಉಂಟಾಗುತ್ತದೆ.

Principal borrower's accountನಲ್ಲಿ operations ನಿಂತಿರುವುದು guarantorನ refusal to payಗೆ ಸಮಾನವಲ್ಲ ಎಂದು Court ಸ್ಪಷ್ಟಪಡಿಸಿತು.

• borrower ಬಹಳ ವರ್ಷಗಳ ಹಿಂದೆ default ಮಾಡಿದ್ದಾನೆ;

• account ಬಹಳ ಹಿಂದೆಯೇ inactive ಆಗಿದೆ;

(a) original guarantee deed ಅನ್ನು ದಾಖಲಿಸಬೇಕು;

(b) ಅದು ordinary guarantee ಅಥವಾ continuing guarantee ಎಂಬುದನ್ನು ಗುರುತಿಸಬೇಕು;

(c) "on demand" clause ಇದೆಯೇ ಎಂದು ಪರಿಶೀಲಿಸಬೇಕು;

(d) Bank contractual demand ಮಾಡಿದ ದಿನಾಂಕವನ್ನು ಸ್ಥಾಪಿಸಬೇಕು;

(e) guarantorನ refusal ಅಥವಾ non-compliance ಅನ್ನು ಸ್ಥಾಪಿಸಬೇಕು;
