Canara Bank Overseas Branch, Rep. by Senior Manager v. Archean Industries Private Limited & Anr. / Archean Industries Private Limited v. Goltens Dubai & Anr.

  • Court: Supreme Court Of India
  • Year: 2026
  • Neutral citation: 2026 INSC 247

Key Legal Principles

The important principles are:

• A contract of guarantee under Section 126 requires an undertaking to perform the promise or discharge the liability of a third person in case of default.

• Under Section 128, the surety's liability is ordinarily co-extensive with that of the principal debtor, subject to the terms of the guarantee.

• A creditor can proceed directly against the surety without first exhausting remedies against the principal debtor.

• A bank must act according to the clear mandate/instructions of its customer.

• Where a bank has doubt regarding regulatory compliance, it cannot simply divert the customer's funds to another person. It should withhold the transaction or seek the necessary clarification.

• A bank cannot rely upon an agreement to which it is not a party to justify acting contrary to its customer's specific payment mandate.

• Procedural mechanisms such as third-party proceedings can, where applicable, enable a defendant to obtain contribution or indemnity against a bank or another responsible party.

Key Legal Principles (Kannada)

Summary (English)

1. Facts

Goltens Dubai had carried out repair work on the vessel “Master Panos”, for which substantial amounts remained unpaid by the vessel owner.

Archean Industries had a commercial arrangement with the vessel owner relating to freight. Archean undertook in writing to retain and pay US $100,000 from the freight directly to Goltens Dubai towards the vessel owner's liability. The undertaking was also described as a “Corporate Guarantee”.

After the vessel reached its destination, Archean instructed its banker, Canara Bank Overseas Branch, Chennai, to remit US $100,000 to Goltens Dubai. Form A-2 and the necessary remittance instructions were submitted to the Bank.

Instead of remitting the money to Goltens Dubai as specifically instructed, the Bank mistakenly transferred the amount to the vessel owner's bank account in the United States.

Goltens Dubai therefore sued Archean and the Bank. The High Court ultimately held Archean liable under the guarantee and also granted Archean a third-party decree against the Bank for the amount wrongly remitted.

Both sides appealed to the Supreme Court.

2. Legal Issue

The Supreme Court considered, among other things:

(a) Whether the written undertaking/corporate guarantee constituted a valid contract of guarantee under Sections 126–128 of the Indian Contract Act, 1872;

(b) Whether the guarantor could be proceeded against without first exhausting remedies against the principal debtor;

(c) Whether the Bank was entitled to disregard its customer's express remittance instruction and transfer the money to another account;

(d) Whether the Bank could rely upon the underlying Charter Party Agreement or the absence of RBI approval to justify the erroneous transfer; and

(e) Whether the third-party procedure could be used to obtain relief against the Bank.

3. Court's Decision

The Supreme Court dismissed both appeals.

The Court held that the written undertaking constituted a valid and enforceable guarantee satisfying Sections 126–128 of the Contract Act.

The Court reaffirmed that a guarantee is an independent contract and that, subject to the terms of the guarantee, the surety's liability is co-extensive with that of the principal debtor.

The creditor is not required to first exhaust remedies against the principal debtor before proceeding against the surety.

The Court also upheld the liability of the Bank for the erroneous remittance. Once the customer had given clear instructions to remit the money to Goltens Dubai, the Bank was required either to comply with those instructions or to seek clarification regarding any regulatory requirement. It could not unilaterally transfer the customer's money to another recipient.

4. Court's Reasoning

The Court explained that a valid guarantee involves an undertaking to perform the promise or discharge the liability of a third person in the event of default.

The Court stated that the guarantee is independently enforceable and that the creditor can proceed against the principal debtor, the surety, or both, subject to the contract.

The Court relied upon the principle in Bank of Bihar Ltd. v. Damodar Prasad that the liability of a surety is immediate and the creditor is not required to first exhaust remedies against the principal debtor.

On the facts, the Court examined the written communications and the corporate guarantee together. The documents demonstrated a clear undertaking to pay US $100,000 to the creditor. The subsequent conduct of Archean, including giving specific instructions to its Bank for remittance, further demonstrated that it intended to honour the undertaking.

Regarding the Bank, the Court found that the customer had issued clear instructions accompanied by Form A-2 to remit the amount to Goltens Dubai.

The Bank was not a party to the Charter Party Agreement and therefore could not rely upon that agreement to justify transferring the money to the vessel owner.

The Court held that even if there was uncertainty concerning RBI approval, the Bank should have withheld the amount and sought clarification rather than transferring it to a different recipient.

5. Relevance to Co-operative Banks

This decision is practically useful for co-operative banks because co-operative banks routinely deal with:

• loan guarantees and sureties;

• recovery proceedings against guarantors;

• payment/remittance mandates;

• customer instructions;

• third-party payments;

• banking documentation;

• disputes concerning unauthorised or erroneous transfers; and

• claims for indemnity or contribution arising from banking mistakes.

For a co-operative bank enforcing a guarantee, the judgment is useful for demonstrating that a properly drafted guarantee can constitute an independently enforceable obligation and that recovery against the surety need not necessarily await recovery against the borrower.

Conversely, for a co-operative bank defending a claim arising from an alleged erroneous transfer, the judgment highlights the importance of preserving the customer's mandate, verifying instructions, documenting regulatory objections, and obtaining clarification before taking an alternative course of action.

6. Practical Application

For co-operative-bank loan documentation:

A guarantee should clearly identify the principal debtor, creditor and surety and contain an unequivocal undertaking concerning the liability being guaranteed.

For recovery proceedings:

The bank should examine the precise wording and scope of the guarantee before claiming against the guarantor. Section 128 makes the surety's liability co-extensive unless the contract provides otherwise.

For payment/remittance transactions:

If the customer's written instruction specifies a particular beneficiary, the bank should follow that mandate. If regulatory approval or another legal requirement prevents the transfer, the bank should document the issue and withhold or seek clarification rather than independently selecting another recipient.

For litigation:

Where a bank's own error has caused loss to its customer, the judgment is relevant to claims seeking indemnity or third-party relief, depending upon the applicable procedural rules.

The case is therefore useful not only for guarantee enforcement but also for day-to-day operational risk, documentation and litigation strategy of a co-operative bank.

Summary (Kannada)

(a) ಲಿಖಿತ undertaking/Corporate Guarantee, Indian Contract Act, 1872 ರ Sections 126–128 ಅಡಿಯಲ್ಲಿ ಮಾನ್ಯ guarantee ಆಗಿದೆಯೇ?

Bank of Bihar Ltd. v.

• loan guarantees;

• surety recovery;

• customer payment mandates;

• remittance;

• third-party payments;

• banking documentation;

• erroneous/unauthorised transfer disputes; ಮತ್ತು

• indemnity/contribution claims

Recovery proceedings

Payment/remittance transactions

Litigation
