Kotak Mahindra Bank Limited v. Girnar Corrugators Pvt. Ltd. & Ors.

  • Court: Supreme Court Of India
  • Year: 2023
  • Neutral citation: 2023 INSC 12

Key Legal Principles

(a) Section 26E of SARFAESI gives statutory priority to a secured creditor over other debts and specified government dues, subject to the IBC and the statutory conditions applicable to Section 26E.

(b) The MSMED Act does not create a priority equivalent to Section 26E in favour of amounts awarded by the Facilitation Council.

(c) Therefore, in relation to priority over the secured assets, the SARFAESI secured creditor's claim under Section 26E prevails over recovery under the MSMED Act.

(d) A Facilitation Council award does not, merely because it is executable, acquire priority over a secured creditor's claim under Section 26E.

(e) A District Magistrate or Chief Metropolitan Magistrate acting under Section 14 SARFAESI does not adjudicate the substantive dispute between the secured creditor and borrower.

(f) A person aggrieved by measures under Section 13(4) or an order under Section 14 must pursue the statutory remedy under Section 17 before the DRT.

Important limitation:

The priority under Section 26E is expressly subject to the Insolvency and Bankruptcy Code. Therefore, this judgment should not be cited as establishing an absolute priority of SARFAESI secured creditors in every situation, particularly where an IBC proceeding and its statutory distribution mechanism applies.

Key Legal Principles (Kannada)

(a) SARFAESI Section 26E ಅಡಿಯಲ್ಲಿ security interest ನೋಂದಾಯಿಸಲ್ಪಟ್ಟ secured creditorಗೆ ಇತರ debts ಮತ್ತು ನಿರ್ದಿಷ್ಟ government duesಗಳಿಗಿಂತ statutory priority ಇದೆ.

Summary (English)

1. Facts

Mission Vivacare had obtained various credit facilities from Kotak Mahindra Bank. The credit facilities were secured by mortgage of two plots and certain movable fixed assets.

After the borrower defaulted, the Bank initiated recovery proceedings under the SARFAESI Act and issued measures under Section 13(2).

The Bank also approached the District Magistrate under Section 14 of the SARFAESI Act for assistance in obtaining possession of the secured assets.

The District Magistrate passed an order directing the authorities to take possession.

Meanwhile, Girnar Corrugators Pvt. Ltd. had obtained an award from the Micro and Small Enterprises Facilitation Council under the MSMED Act against the same debtor. Recovery certificates had also been issued in respect of that award.

The local revenue authority refused to take possession of the secured assets pursuant to the Section 14 order, taking the view that recovery under the MSMED Act should prevail over recovery under SARFAESI.

The Supreme Court therefore had to determine the priority between the secured creditor's SARFAESI enforcement and recovery based upon an MSMED Facilitation Council award.

2. Legal Issue

The principal question was:

Whether recovery proceedings under the MSMED Act would have priority over recovery proceedings by a secured creditor under the SARFAESI Act.

A related issue was whether the District Magistrate or subordinate revenue authorities, while acting under Section 14 of SARFAESI, could refuse possession because another creditor had an MSMED award or recovery certificate against the same property.

3. Court's Decision

The Supreme Court allowed the Bank's appeal.

The Court held that Section 26E of the SARFAESI Act gives priority to the debts due to a secured creditor, after registration of the security interest, over other debts and specified government dues, subject to the provisions of the IBC.

The Court held that the MSMED Act does not contain a provision equivalent to Section 26E giving MSMED dues priority over secured creditors.

Therefore, the priority provided by Section 26E of SARFAESI prevails over the recovery mechanism under the MSMED Act.

The Supreme Court also held that the revenue authority was not justified in refusing to comply with the Section 14 order.

The District Magistrate or Chief Metropolitan Magistrate exercising jurisdiction under Section 14 is not required to adjudicate the dispute between the secured creditor and the borrower.

If a person is aggrieved by measures under Section 13(4) or an order under Section 14, the remedy is before the Debts Recovery Tribunal under Section 17 of SARFAESI.

4. Court's Reasoning

The Court compared the statutory schemes of the MSMED Act and SARFAESI.

Sections 15 to 23 of the MSMED Act provide a special mechanism concerning delayed payments, adjudication and recovery of amounts due to micro and small enterprises.

However, those provisions do not create a statutory priority in favour of MSMED dues over the dues of a secured creditor.

Section 26E of SARFAESI is materially different. It expressly provides priority to debts due to secured creditors after registration of the security interest, subject to the IBC.

The Court noted that Section 26E contains a non-obstante clause and was introduced subsequently.

Therefore, where the two statutory schemes contain competing provisions and the later legislation contains a non-obstante provision specifically dealing with priority, Section 26E must prevail on the question of priority.

The Court also emphasised that SARFAESI is a special legislation dealing specifically with enforcement of security interests.

The Court held that accepting the contrary position would effectively make Section 26E redundant.

Regarding Section 14, the Court explained that the District Magistrate or Chief Metropolitan Magistrate performs an assistance function. The authority is not exercising jurisdiction to adjudicate the substantive dispute between the secured creditor and debtor.

5. Relevance to Co-operative Banks

This judgment is highly useful to co-operative banks because, following Pandurang Ganpati Chaugule v. Vishwasrao Patil Murgud Sahakari Bank Ltd., co-operative banks are within the SARFAESI framework when they carry on banking business and satisfy the statutory requirements.

Therefore, the principle concerning Section 26E can be relevant when a co-operative bank is enforcing a registered security interest and another creditor claims recovery against the same secured property.

This is particularly useful where:

- the borrower is an MSME;

- an MSME Facilitation Council award exists;

- another creditor has obtained a recovery certificate;

- a government or statutory authority claims competing rights over the property;

- another creditor attempts to obstruct SARFAESI possession;

- priority over sale proceeds or secured assets becomes disputed.

A co-operative bank can rely on the judgment to distinguish between the existence of another recoverable debt and the statutory priority of a registered secured creditor under Section 26E.

6. Practical Application

Suppose a co-operative bank has a registered mortgage over a borrower's property and has initiated SARFAESI proceedings.

Subsequently, an MSME supplier obtains an award from the Facilitation Council against the same borrower and attempts to prevent the co-operative bank from taking possession or recovering from the secured property.

The bank can rely on this judgment for the proposition that an MSMED award does not, by itself, give the MSME creditor priority over the secured creditor under Section 26E.

The judgment is also useful when dealing with Section 14 proceedings.

If the District Magistrate has passed an order assisting the secured creditor in obtaining possession, a subordinate revenue authority cannot independently decide that another creditor's recovery certificate has priority and therefore refuse to implement the Section 14 order.

The proper challenge to SARFAESI measures lies before the DRT under Section 17.

For a co-operative bank's lawyer, the case is therefore particularly useful in:

1. SARFAESI possession proceedings.

2. Section 14 applications.

3. DRT proceedings concerning priority over secured assets.

4. Disputes involving MSME Facilitation Council awards.

5. Conflicting recovery certificates.

6. Disputes concerning priority between secured creditors and other creditors.

7. Arguments concerning Section 26E of SARFAESI.

8. Proceedings where revenue authorities attempt to obstruct SARFAESI possession.

The case should, however, be used together with the statutory requirements concerning registration of the security interest and the qualification of the secured creditor for Section 26E priority. The IBC exception must also be kept in mind.

Summary (Kannada)

Ltd. ಎಂಬ ಸಂಸ್ಥೆಯು ಅದೇ ಸಾಲಗಾರನ ವಿರುದ್ಧ MSMED Act ಅಡಿಯಲ್ಲಿ Micro and Small Enterprises Facilitation Councilನಿಂದ award ಪಡೆದಿತ್ತು.

SARFAESI security interest enforcement

Pandurang Ganpati Chaugule v.

- borrower MSME ಆಗಿದ್ದರೆ;

- MSME Facilitation Council award ಇದ್ದರೆ;

- ಮತ್ತೊಬ್ಬ creditor recovery certificate ಪಡೆದಿದ್ದರೆ;

- government ಅಥವಾ statutory authority property ಮೇಲೆ competing claim ಮಾಡಿದ್ದರೆ;

- ಮತ್ತೊಬ್ಬ creditor SARFAESI possessionಗೆ ಅಡ್ಡಿಪಡಿಸಲು ಪ್ರಯತ್ನಿಸಿದರೆ;

- secured property ಅಥವಾ sale proceeds ಮೇಲೆ priority dispute ಇದ್ದರೆ;

Section 14 proceedings

1. SARFAESI possession proceedings.

2. Section 14 applications.

3. Secured assetsಗಳ priority ಕುರಿತು DRT proceedings.

4. MSME Facilitation Council awardsಗೆ ಸಂಬಂಧಿಸಿದ disputes.

5. Conflicting recovery certificates.

7. SARFAESI Section 26E ಕುರಿತು arguments.

8. Revenue authorities SARFAESI possession
