Pandurang Ganpati Chaugule v. Vishwasrao Patil Murgud Sahakari Bank Limited

  • Court: Supreme Court Of India
  • Year: 2020

Key Legal Principles

Co-operative banks are subject to the SARFAESI Act in respect of their banking and secured-debt recovery activities. Parliament has constitutional legislative competence to provide the SARFAESI recovery mechanism for co-operative banks.

The Supreme Court also clarified that the fact that a bank is organised as a co-operative society does not take its banking activities outside the central legislative field of banking.

Key Legal Principles (Kannada)

Summary (English)

1. Facts

The case concerned the important question whether the SARFAESI Act, 2002 could validly be used by co-operative banks for recovery of their secured debts.

The challenge arose because co-operative banks are created under State co-operative societies legislation, while banking activities are regulated under the Banking Regulation Act, 1949. The borrowers argued, among other things, that Parliament did not have legislative competence to extend SARFAESI to co-operative banks and that the earlier notification bringing co-operative banks within SARFAESI was invalid.

The matter was heard by a Constitution Bench of the Supreme Court because earlier decisions had created uncertainty regarding the legal position.

2. Legal Issue

The principal issue was whether:

(a) co-operative banks registered under State co-operative societies legislation and multi-State co-operative banks fall within the meaning of “bank” for the purposes of the SARFAESI Act; and

(b) Parliament had the constitutional power to make the SARFAESI recovery mechanism applicable to co-operative banks.

3. Court’s Decision

The Supreme Court held that the SARFAESI Act validly applies to co-operative banks.

The Court held that co-operative banks, when carrying on banking business, fall within the banking regulatory framework under the Banking Regulation Act, 1949.

The Court further held that recovery of a bank’s dues is an essential part of banking. Therefore, Parliament has legislative competence under Entry 45 of List I of the Seventh Schedule to the Constitution to prescribe a recovery mechanism such as SARFAESI for co-operative banks.

The Court also upheld the validity of the 2003 notification bringing co-operative banks within SARFAESI and upheld the subsequent statutory inclusion of multi-State co-operative banks.

4. Court’s Reasoning

The Court distinguished between two different aspects of a co-operative bank.

First, matters relating to the incorporation, constitution, regulation and winding up of a co-operative society can fall within the State legislative field relating to co-operative societies.

Second, the actual business of banking carried on by a co-operative bank is subject to the central banking regulatory framework.

The Court recognised that co-operative banks are specifically brought within the Banking Regulation Act through its provisions applicable to co-operative banks, including Section 56.

The Court therefore treated the banking activities of co-operative banks as falling within the constitutional field of “banking” under Entry 45 of List I.

Importantly, the Court held that recovery of money advanced by a bank is not something completely separate from banking. Effective recovery is an integral part of banking business. Consequently, Parliament could create a special statutory mechanism for recovery of secured debts through SARFAESI.

The Court concluded that applying SARFAESI to co-operative banks does not amount to unconstitutional legislation on the subject of co-operative societies merely because the banks themselves are organised as co-operative societies.

5. Relevance to Co-operative Banks

This is a foundational judgment for every Indian co-operative bank using SARFAESI.

It directly answers a fundamental question that could otherwise undermine SARFAESI proceedings initiated by co-operative banks.

A State co-operative bank, central co-operative bank or primary co-operative bank cannot be treated as outside SARFAESI merely because it is registered under State co-operative societies legislation.

However, the judgment should not be understood as meaning that every provision of every central banking statute automatically applies to every co-operative society. The applicability depends upon the relevant statutory framework and the particular activity involved.

For SARFAESI proceedings, this judgment provides the constitutional and statutory foundation for the applicability of the Act to co-operative banks.

6. Practical Application

A lawyer representing a co-operative bank can rely on this judgment when a borrower argues that:

• the co-operative bank cannot invoke SARFAESI;

• SARFAESI applies only to ordinary commercial banks;

• State co-operative legislation prevents a co-operative bank from using SARFAESI;

• Parliament lacked legislative competence to provide SARFAESI remedies to co-operative banks; or

• the 2003 notification or statutory inclusion of co-operative banks under SARFAESI is invalid.

The judgment is particularly useful at the threshold of SARFAESI litigation because it establishes that the status of the lender as a co-operative bank does not, by itself, invalidate action under SARFAESI.

For a co-operative bank’s legal department, this case should be treated as a foundational authority on the applicability of SARFAESI to co-operative banks.

Summary (Kannada)

(a) ರಾಜ್ಯದ ಕಾನೂನುಗಳ ಅಡಿಯಲ್ಲಿ ನೋಂದಾಯಿತ ಸಹಕಾರಿ ಬ್ಯಾಂಕುಗಳು ಮತ್ತು Multi-State Co-operative Banks ಗಳು SARFAESI Act ಅಡಿಯಲ್ಲಿ “bank” ಎಂಬ ಅರ್ಥಕ್ಕೆ ಬರುತ್ತವೆಯೇ?

• ಸಹಕಾರಿ ಬ್ಯಾಂಕ್ SARFAESI ಬಳಸಲು ಸಾಧ್ಯವಿಲ್ಲ;

• SARFAESI ಕೇವಲ ಸಾಮಾನ್ಯ commercial banks ಗೆ ಮಾತ್ರ ಅನ್ವಯಿಸುತ್ತದೆ;

• ರಾಜ್ಯದ ಸಹಕಾರ ಸಂಘಗಳ ಕಾನೂನು ಸಹಕಾರಿ ಬ್ಯಾಂಕಿಗೆ SARFAESI ಬಳಸುವುದನ್ನು ತಡೆಯುತ್ತದೆ;

• ಸಹಕಾರಿ ಬ್ಯಾಂಕುಗಳಿಗೆ SARFAESI recovery mechanism ನೀಡಲು ಸಂಸತ್ತಿಗೆ ಅಧಿಕಾರವಿಲ್ಲ;
