Bihar State Co-operative Bank Ltd. & Anr. v. Shri Nareshwar Prasad

  • Court: Patna High Court
  • Year: 2004

Key Legal Principles

A co-operative bank must distinguish between:

(a) the principal borrower's liability;

(b) the guarantor's liability under the guarantee contract; and

(c) amounts independently payable to the guarantor under a separate contract.

The fact that a person is a guarantor does not, by itself, give the Bank an unrestricted right to appropriate every amount subsequently payable to that person.

The terms of the guarantee, the applicable limitation law and the legal character of the amount sought to be adjusted must all be examined.

Key Legal Principles (Kannada)

(a) ಮೂಲ ಸಾಲಗಾರನ liability;

Summary (English)

1. Facts

Nareshwar Prasad was an employee of Bihar State Co-operative Bank Ltd. and had retired as Deputy General Manager (Accounts).

At retirement, the Bank deducted ₹63,568.10 from his leave-encashment dues, stating that he had stood as guarantor for three overdraft accounts and that the principal borrowers had defaulted.

The Bank had not initiated recovery proceedings against the principal borrowers or the guarantor within the applicable limitation period.

The employee challenged the deduction. The Single Judge directed refund of the amount, and the Bank filed a Letters Patent Appeal.

2. Legal Issue

Whether a co-operative bank can unilaterally adjust amounts payable to a guarantor under a separate service relationship towards a loan liability when the recovery remedy against the principal debtor and guarantor has already become barred by limitation.

3. Court's Decision

The Patna High Court dismissed the Bank's appeal.

The Court held that the Bank was not justified in deducting the amount from the employee's retiral/leave-encashment dues in the circumstances of the case.

The Court distinguished the employee's service contract from his separate contract of guarantee. The Bank could not automatically treat amounts payable under the service relationship as security for the guarantee obligation.

4. Court's Reasoning

The Court recognised that under Section 128 of the Contract Act, a surety's liability is ordinarily co-extensive with that of the principal debtor, subject to the terms of the guarantee.

However, the extent and enforceability of the surety's obligation must be examined with the terms of the guarantee and the Limitation Act.

The Bank had not produced the original guarantee documents establishing the precise terms of the guarantor's undertaking.

The Court further observed that limitation does not ordinarily extinguish the underlying debt; it bars the judicial remedy. But that principle does not automatically authorise a bank to appropriate every future amount payable to a guarantor.

The Court distinguished a case where the bank already possessed a specific security, such as an FDR deposited by a guarantor. In such circumstances, the security could be dealt with according to law and the terms of the security.

Here, however, the Bank was attempting to appropriate future service-related dues without having a contractual or legal basis permitting such adjustment.

5. Relevance to Co-operative Banks

This case is practically relevant where co-operative banks have employees, directors, officers or other persons who stand as guarantors for borrowers.

It cautions a bank against making unilateral deductions from salary, retiral benefits, leave encashment or other amounts payable under an independent legal relationship merely because the person is a guarantor.

It also emphasises the importance of preserving the original guarantee documents and clearly establishing the contractual basis for any proposed adjustment.

6. Practical Application

Before adjusting any amount payable to a guarantor, a co-operative bank should:

1. Verify the original guarantee document and its precise terms.

2. Determine whether the proposed adjustment is authorised by contract or by a specific statutory/common-law right.

3. Separately examine the limitation position concerning the principal debtor and the guarantor.

4. Distinguish between an existing security already delivered to the Bank and an amount that merely becomes payable to the guarantor in the future.

5. Avoid treating an employee's service benefits as security for a guarantee obligation unless there is a valid legal and contractual basis.

6. Maintain documentary proof of the guarantee, the borrower's default, notices and recovery steps.

7. Before making a unilateral adjustment, obtain a proper legal opinion where the guarantee, limitation or right of set-off/adjustment is disputed.

Summary (Kannada)

Nareshwar Prasad ಅವರು Bihar State Co-operative Bank Ltd. ನಲ್ಲಿ ಉದ್ಯೋಗಿಯಾಗಿದ್ದು, Deputy General Manager (Accounts) ಹುದ್ದೆಯಿಂದ ನಿವೃತ್ತರಾಗಿದ್ದರು.

1. Original guarantee document
