M/s Pro Knits v. Board of Directors, Canara Bank & Ors.

  • Court: Karnataka High Court
  • Year: 2023
  • Neutral citation: 2024 INSC 565

Key Legal Principles

An MSME borrower seeking the benefit of the statutory revival and rehabilitation framework must comply with the applicable procedural requirements and must timely disclose its MSME status to the lending bank.

Where an enterprise fails to do so and allows SARFAESI enforcement proceedings to substantially progress, it cannot ordinarily invoke MSME status at a belated stage merely to thwart the secured creditor's lawful enforcement action.

The judgment also emphasizes reciprocal compliance: banks must comply with mandatory MSME-related directions, while borrowers must comply with the corresponding requirements of the framework.

Key Legal Principles (Kannada)

Summary (English)

1. Facts

The case concerned an MSME borrower whose loan account had become a Non-Performing Asset.

The lending bank initiated measures under the SARFAESI Act for enforcement of the secured debt.

The borrower subsequently sought to rely upon the statutory framework applicable to Micro, Small and Medium Enterprises (MSMEs), particularly the Framework for Revival and Rehabilitation of MSMEs.

The dispute concerned whether an MSME borrower could raise the MSME status at a belated stage, after the secured creditor had already initiated or substantially progressed with SARFAESI proceedings.

2. Legal Issue

The principal issue was whether an MSME borrower could, after SARFAESI enforcement proceedings had commenced, rely upon its MSME status and seek protection under the MSME Revival and Rehabilitation Framework without having informed the bank of that status at the appropriate stage.

3. Court's Decision

The Supreme Court held that an MSME borrower cannot be permitted to misuse the MSME framework to defeat or indefinitely obstruct SARFAESI proceedings after allowing the enforcement process to substantially progress.

The Court emphasized that while banks are required to follow the applicable Government/RBI framework relating to revival and rehabilitation of MSMEs, the MSME borrower also has corresponding obligations.

An enterprise seeking the benefit of the framework must act with due diligence and bring its MSME status to the notice of the concerned bank by producing appropriate and verifiable documents.

4. Court's Reasoning

The Court noted that the SARFAESI Act contains a statutory mechanism for enforcement of security interests after a borrower defaults.

At the same time, the Central Government and RBI have prescribed a framework for revival and rehabilitation of eligible MSMEs.

The Court recognized that these two legal regimes must be understood together.

The bank cannot disregard mandatory directions applicable to MSME borrowers. However, the borrower also cannot remain silent regarding its MSME status, permit SARFAESI proceedings to proceed, and then raise the MSME issue at a belated stage to frustrate enforcement.

The Court stressed the importance of the borrower being vigilant and producing authenticated and verifiable material establishing that it falls within the relevant MSME category.

Therefore, MSME status is not something that can be raised opportunistically after enforcement proceedings have substantially advanced.

5. Relevance to Co-operative Banks

This ruling is relevant to co-operative banks because co-operative banks frequently provide credit facilities to small and medium business enterprises.

When a co-operative bank proceeds under SARFAESI against an MSME borrower, the borrower may contend that the bank was required to follow the MSME revival and rehabilitation mechanism before taking enforcement action.

This judgment is useful in analysing whether that contention has been raised at the proper stage and whether the borrower actually complied with the requirements for claiming the benefit of the MSME framework.

It also reminds a co-operative bank that it should not ignore mandatory MSME-related directions merely because SARFAESI provides a separate enforcement mechanism.

6. Practical Application

A lawyer representing a co-operative bank can use this judgment when:

• an MSME borrower raises its MSME status only after SARFAESI proceedings have substantially progressed;

• a borrower seeks to stop possession or sale proceedings by belatedly invoking the MSME framework;

• the borrower has not previously disclosed or established its MSME classification before the bank;

• the borrower produces MSME documents only after enforcement action has commenced;

• the bank needs to distinguish a genuine MSME-revival request from a belated attempt to obstruct recovery.

The bank should, however, maintain records showing that it complied with the applicable MSME and RBI/Government requirements.

The judgment should not be read as permitting banks to bypass mandatory MSME safeguards. Its practical significance is that compliance obligations operate on both sides: the bank must follow the applicable framework, and the MSME borrower must timely establish and invoke its entitlement rather than raising it after enforcement has substantially progressed.

Summary (Kannada)

ಸಾಲಗಾರನು ನಂತರ Micro, Small and Medium Enterprises (MSME)ಗಳಿಗೆ ಅನ್ವಯಿಸುವ Revival and Rehabilitation Frameworkನ ರಕ್ಷಣೆಯನ್ನು ಪಡೆಯಲು ಪ್ರಯತ್ನಿಸಿದನು.

• SARFAESI proceedings ಸಾಕಷ್ಟು ಮುಂದುವರಿದ ನಂತರ borrower ತನ್ನ MSME status ಅನ್ನು ಮೊದಲ ಬಾರಿಗೆ ಎತ್ತಿಹಿಡಿದಾಗ;

• possession ಅಥವಾ auction proceedings ತಡೆಯಲು borrower ತಡವಾಗಿ MSME framework ಅನ್ನು invoke ಮಾಡಿದಾಗ;

• borrower ತನ್ನ MSME classification ಅನ್ನು ಹಿಂದೆ ಬ್ಯಾಂಕಿಗೆ ತಿಳಿಸದಿದ್ದಾಗ;

• enforcement ಆರಂಭವಾದ ನಂತರ ಮಾತ್ರ MSME documents ಸಲ್ಲಿಸಿದಾಗ;
