Mr. R. Prashanth & Anr. v. The Grain Merchant Co-operative Bank Limited & Ors.

  • Court: Karnataka High Court
  • Year: 2026
  • Neutral citation: 2026:KHC:42543-DB

Key Legal Principles

Where a lease-cum-sale agreement or similar allotment document expressly authorises the allottee/lessee to create a mortgage over the right, title and interest in the property, such documents may constitute the foundation for a valid equitable mortgage by deposit of title documents.

A security interest validly created before a subsequent sale continues to affect the property notwithstanding the subsequent transfer.

A subsequent purchaser cannot ordinarily claim to be a bona fide purchaser without notice where the prior registered mortgage is reflected in the Encumbrance Certificate or otherwise constitutes constructive notice.

For a co-operative bank, the important principle is that the bank's security interest is determined by the nature and contents of the documents deposited and the authority of the borrower to create the mortgage, not merely by whether the borrower already possessed the final absolute Sale Deed at the time of mortgage.

Key Legal Principles (Kannada)

• mortgage ಸೃಷ್ಟಿಸಲು borrowerಗೆ ಹಕ್ಕು ಇತ್ತೇ;

• ಯಾವ documents deposit ಮಾಡಲಾಯಿತು;

• ಆ documentsನಲ್ಲಿ mortgageಗೆ ಅನುಮತಿ ಇದೆಯೇ;

• mortgage ಯಾವಾಗ ಸೃಷ್ಟಿಯಾಯಿತು;

Summary (English)

1. Facts

The petitioners claimed ownership of an industrial property bearing Plot No.314 in Sy.No.46 of an industrial area.

The property had originally been allotted by the Karnataka Industrial Areas Development Board (KIADB) under a Lease-cum-Sale Agreement. The original allottee/borrower subsequently obtained a loan from The Grain Merchant Co-operative Bank Limited.

As security for the loan, the borrower created an equitable mortgage by depositing the Lease-cum-Sale Agreement and Possession Certificate with the Bank. The relevant KIADB agreement expressly permitted the lessee to raise loans by creating a mortgage over the right, title and interest in the premises.

The mortgage was created in 1999.

Subsequently, the borrower obtained a registered Sale Deed from KIADB in 2000 and thereafter sold the property to the present petitioners through a registered Sale Deed dated 19.02.2004.

The petitioners claimed that they were bona fide purchasers without knowledge of the Bank's mortgage.

The Bank subsequently initiated SARFAESI proceedings against the property for recovery of the borrower's dues. Physical possession was taken on 25.01.2017.

The petitioners approached the DRT under Section 17 of the SARFAESI Act seeking restoration of possession, contending principally that:

• no valid mortgage had been created in favour of the Bank;

• the Lease-cum-Sale Agreement and Possession Certificate were not title deeds;

• they had purchased the property before the SARFAESI proceedings;

• they were bona fide purchasers without notice; and

• the Bank could not proceed against their property.

The DRT rejected the petitioners' principal contentions, though it directed the Bank to conduct a joint inspection and return the petitioners' movables found in the premises.

The DRAT dismissed the petitioners' appeal.

The petitioners then approached the Karnataka High Court under Articles 226 and 227.

2. Legal Issue

Whether an equitable mortgage created by deposit of a Lease-cum-Sale Agreement and Possession Certificate, where the underlying KIADB document expressly permits creation of a mortgage, can constitute a valid security interest in favour of a co-operative bank.

A connected issue was whether subsequent purchasers could claim bona fide purchaser status and defeat the Bank's earlier mortgage when the mortgage was registered and reflected in the Encumbrance Certificate.

3. Court's Decision

The High Court dismissed the writ petition.

It upheld the findings of the DRT and DRAT that a valid security interest had been created in favour of the Bank before the petitioners purchased the property.

The Court held that the Lease-cum-Sale Agreement and Possession Certificate could operate as title documents for creation of an equitable mortgage because the relevant KIADB agreement itself permitted the lessee to create a mortgage over the right, title and interest in the premises.

Since the mortgage had been created in 1999, whereas the petitioners purchased the property only in 2004, the Bank's security interest was prior to the petitioners' purchase.

The Court further held that the petitioners could not successfully claim to be bona fide purchasers without notice because the registered mortgage was reflected in the Encumbrance Certificate.

The High Court therefore confirmed the DRT and DRAT orders.

4. Court's Reasoning

The Court examined the nature of the KIADB Lease-cum-Sale Agreement.

The agreement did not merely create a personal contractual right. It contained a specific clause — Clause-Q — permitting the lessee to raise loans by creating a mortgage over the right, title and interest in the premises.

The Court therefore held that the Lease-cum-Sale Agreement and Possession Certificate constituted documents capable of supporting the creation of an equitable mortgage.

The equitable mortgage had been created in 1999, well before the petitioners' registered purchase in 2004.

The subsequent Sale Deed did not retrospectively extinguish the security interest that had already been created in favour of the Bank.

The Court also placed importance on the fact that the mortgage was registered and was reflected in the Encumbrance Certificate.

Therefore, the petitioners could not successfully contend that they had purchased the property without notice of the Bank's prior interest.

The Court rejected the argument that the subsequent registered Sale Deed alone gave the petitioners an unencumbered title.

The Court also noted that allegations of fraud and other objections could not assist the petitioners in the circumstances because the prior security interest was established through the registered documents and the Encumbrance Certificate.

5. Relevance to Co-operative Banks

This is particularly useful for co-operative banks dealing with industrial, KIADB, development-authority or leasehold properties.

A frequent objection by borrowers or subsequent purchasers is:

"The Bank did not receive the final Sale Deed, therefore there was no valid mortgage."

This judgment shows that such an argument cannot be considered in isolation.

The bank should examine:

• the original allotment/lease-cum-sale document;

• the Possession Certificate;

• clauses permitting mortgage;

• the document actually deposited with the bank;

• registration of the mortgage, where applicable;

• the Encumbrance Certificate; and

• the chronology of mortgage and subsequent sale.

If the underlying document authorises creation of a mortgage and the mortgage predates the purchaser's acquisition, the subsequent purchaser may not be able to defeat the Bank's security merely by relying on the later Sale Deed.

6. Practical Application

For a co-operative bank taking security over KIADB or similar leasehold property, the loan-security file should clearly establish the borrower's right to mortgage.

The Bank should preserve the exact clause in the allotment/Lease-cum-Sale Agreement permitting mortgage and should obtain and preserve the relevant original documents.

If a subsequent purchaser later claims:

"I have a registered Sale Deed, therefore the Bank has no security interest,"

the Bank can demonstrate the chronology:

1. Lease-cum-Sale Agreement / Possession Certificate created the borrower's interest.

2. The agreement expressly permitted mortgage.

3. Equitable mortgage was created in favour of the Bank in 1999.

4. The purchaser acquired the property only subsequently in 2004.

5. The prior mortgage was registered/reflected in the Encumbrance Certificate.

The High Court's reasoning supports the Bank's position that the subsequent transfer cannot retrospectively destroy the previously created security interest.

The case is also a reminder that due diligence by a purchaser is relevant: where a registered mortgage appears in the Encumbrance Certificate, claiming absence of notice becomes difficult.

Summary (Kannada)

ಅರ್ಜಿದಾರರು ಕೈಗಾರಿಕಾ ಪ್ರದೇಶದಲ್ಲಿರುವ Sy.No.46ರ Plot No.314 ಆಸ್ತಿಯ ಮಾಲೀಕರು ಎಂದು ಹೇಳಿಕೊಂಡಿದ್ದರು.

ಸಂಬಂಧಿತ KIADB ಒಪ್ಪಂದದಲ್ಲಿಯೇ lesseeಗೆ ಆಸ್ತಿಯಲ್ಲಿನ ತನ್ನ right, title and interest ಮೇಲೆ mortgage ಸೃಷ್ಟಿಸಿ ಸಾಲ ಪಡೆಯಲು ಅನುಮತಿ ನೀಡಲಾಗಿತ್ತು.

• ಬ್ಯಾಂಕಿನ ಪರವಾಗಿ ಯಾವುದೇ ಮಾನ್ಯ mortgage ಸೃಷ್ಟಿಯಾಗಿರಲಿಲ್ಲ;

• Lease-cum-Sale Agreement ಮತ್ತು Possession Certificate title deeds ಅಲ್ಲ;

• SARFAESI ಕ್ರಮಕ್ಕೂ ಮುಂಚೆಯೇ ತಾವು ಆಸ್ತಿಯನ್ನು ಖರೀದಿಸಿದ್ದರು;

• ತಾವು bona fide purchasers ಆಗಿದ್ದು mortgage ಬಗ್ಗೆ ತಿಳುವಳಿಕೆ ಇರಲಿಲ್ಲ;

ಆ ಒಪ್ಪಂದದಲ್ಲಿ Clause-Q ಮೂಲಕ lesseeಗೆ premisesನಲ್ಲಿ ತನ್ನ right, title and interest ಮೇಲೆ mortgage ಸೃಷ್ಟಿಸಿ ಸಾಲ ಪಡೆಯಲು ಸ್ಪಷ್ಟ ಅನುಮತಿ ನೀಡಲಾಗಿತ್ತು.

Equitable mortgage 1999

• ಮೂಲ allotment/Lease-cum-Sale Agreement;

• Possession Certificate;

• mortgageಗೆ ಅನುಮತಿ ನೀಡುವ clause;

• ಬ್ಯಾಂಕಿಗೆ deposit ಮಾಡಿದ ಮೂಲ documents;

• mortgage registration;

• Encumbrance Certificate;
